It's part of the receiver shunt-balance configuration for sidetone and transmission as far as I can make out, Sparks. There's an explanation on Bob's telephone page about the 706. It, and a resistor and a 1u8 capacitor are in parallel with the receiver and one of the induction-coil windings.

According to the blurb, capacitor tolerance of 15% is permitted so you could get away with a 1u cap, or, in reality, probably a 1u8.
